The Week Ahead – Growth And Zero Rate Make Markets Go Wild

SPX 500 grinds higher as optimism prevails

Stock markets climb unhindered, as investors embrace the US economy in full swing.

The shock from reflation fear may have faded as the market looks forward to comparing apples to apples, that is data without the reopening effect. As for now, the S&P’s high valuation reflects a growing economy in a low-interest environment, the best of both worlds.

In the meantime, the Delta variant seems to be less of a concern as markets expect governments’ touch-and-go policy (alternating between partial lockdowns and reopenings) to have limited economic impact.

The uptrend is heading towards 4500 with 4140 as support.

USDCAD rises as recovery gains traction

The US dollar rebounds as jobs data show improvement, despite choppiness. While this would increase price pressure, most job additions come from the leisure, retail, and hospitality industries.

This is a catch-up rather than growth, and once the labor market reaches the pre-covid balance, inflation would recede. In fact, experts expect the US Fed to play this card throughout the summer.

Moreover, this week’s FOMC minutes may shed some light on their resolve. The central bank’s dovish tone may cap the greenback’s advance at 1.2650. 1.2280 is the immediate support if the pair starts to turn south.

AUDUSD falls as RBA likely to be passive

The Australian dollar struggles amid new lockdowns across the country due to the Delta variant.

The outbreaks seem to be much milder compared to previous waves and may have a limited impact on the economy. Price action reflects traders’ concerns that the RBA may sit on their hands despite better underlying data.

If buoyant housing market, jobs growth, and record trade surplus cannot make policymakers budge, what else can?

Unless the RBA hints at bringing forward rate hikes, a cautious tone this week may push the Aussie towards 0.7300. 0.7700 remains a major hurdle on the upside.

UKOIL rallies on tight supply

Brent crude inches higher as OPEC+ production talks falter.

The cartel has plans to carefully increase output to meet rising demand but has so far met resistance from the UAE. Moreover, as US inventories keep shrinking, and if producers fail to strike a deal to ease cuts, oil markets could face a serious deficit.

There are already talks of $100 a barrel on the street if the current reduction policy stays put. This wild assumption may not be that far from reality if demand shoots up with the lifting of travel bans.

The bulls are aiming at the psychological level of 80.00. 72.30 along the 30-day moving average is the closest support.

What Australia’s New Covid Policy Means For The AUD

Last night, Australia’s Prime Minister announced a change in direction regarding the country’s covid policy. This basically amounted to admitting defeat.

The island nation had received plaudits for its handling of the crisis. Indeed, at the start of the year, it looked to be well-positioned for a recovery.

So what went wrong?

Initially, Australia was able to bank on its isolation to keep infections to a minimum and maintain domestic activity as close to normal. Lockdowns were rare (though severe when called for) and localized.

Moreover, even though Australia’s GDP suffered from the global situation, the domestic market appeared to be relatively solid.

You can’t bet on luck

As a State health official put it, Australia “lucked” itself into a suppression strategy. This is compared to a containment tactic, that most of the rest of the world followed instead.

At first, officials started with the “two weeks to flatten the curve” approach. Then, after Australia’s initial success in keeping the virus at bay, they were able to switch to virtually eliminating all domestic transmissions.

However, with that success came a degree of overconfidence. Australia was late to start a vaccination program (after all, they weren’t having serious numbers of cases). In fact, just 11% of the population received at least one jab at this point.

Meanwhile, Australians returning from overseas and limited foreign travel eventually led to the virus breaking out of containment. As a result, a succession of lockdowns in major Australian cities followed. This has also shaken economic confidence, and most importantly, there is still no end to the disease.

So how is the country moving forward?

The new direction

PM Morrison’s announcement yesterday indicates that the government’s priority will no longer be to suppress domestic transmission of the disease, but rather seek to prevent serious cases.

The practical impact is that lockdowns should be less frequent. However, they could potentially last longer – in line with what has been seen in Europe. Nonetheless, several states have announced that their lockdowns will end in the coming days.

Meanwhile, the government is cutting the number of foreign visitors allowed into the country from around the 3,000/week allowed so far, in half.

The AUD had been trading relatively flat since peaking in February, but took a turn downward in June, as we anticipated. While that coincided with expectations of a drop in commodity prices, the RBA index showed that the prices for Australian commodities exports increased a further 5.6% in June.

It’s about the RBA

However, the lack of improvement in the domestic economy has kept investors assuming the RBA will keep rates low for much longer than initially thought. In an environment where most other major central banks are looking to normalize policy, this puts the AUD at a discount.

Should the new policy in Australia lead to fewer lockdowns (despite increasing case numbers) and the vaccine uptake rate finally start to improve, then the AUD could potentially see some strength in the future.

However, that’s still something of a tall order at this point.

AUDUSD Cycle Wave X Double Or Triple Zigzag?

The current AUDUSD structure hints at the construction of a large corrective trend. This takes the form of a triple combination consisting of cycle sub-waves w-x-y-x-z.

Most likely, the first three parts of this triple zigzag have ended. The bearish intervening wave x, which is similar to a double Ⓦ -Ⓧ -Ⓨ zigzag, is currently under development.

The primary actionary wave Ⓦ is an intermediate double zigzag, whereas the intervening wave Ⓧ is a bullish triple zigzag.

The last intermediate wave Ⓨ is also similar to a triple zigzag, which could soon be completed. Its end is possibly near 0.737. At that level, cycle wave x will be at 61.8% of wave y.

After reaching this level, the pair is expected to rise above the maximum of 0.800.

According to an alternative scenario, the cycle degree wave x will have a more complex structure and will take the form of a primary triple zigzag.

In this case, we can assume that the actionary wave Ⓨ has just come to an end.

It is likely that, in the short term, the price will rise slightly within the second intervening wave Ⓧ. After which the price could move in a downward direction in the final wave Ⓩ to 0.722. At that level, wave x will be at 76.4% of wave y.

Intraday Market Analysis – USD Rally Catches Breath

USDCHF

The US dollar goes sideways, following a slight improvement in last week’s initial jobless claims.

The rally has resumed after a breakout above 0.9230, the top range of the previous consolidation. Price action is rising along the moving averages as a sign of acceleration in the bullish momentum. 0.9310 is the next target.

The RSI has made its way back to the neutral area. Trend followers are likely to offer support as the price pulls back. 0.9200, the base of the rally is the first line of defense.

XAUUSD struggles to bounce

Gold treads water ahead of US nonfarm payrolls.

Indeed, the precious metal is striving to hold onto the key support at 1756, from the daily timeframe. Early buyers are getting in the game and challenging the immediate resistance at 1785.

The RSI is still in the neutrality zone. 1795 is a major hurdle and the bulls will need to lift these offers before they could expect a meaningful rebound. Then, 1824 would be the next target.

A fall below 1756 would lead to 1740 on the rising trendline on the daily chart.

NAS 100 holds onto record high

The Nasdaq 100 climbs as investors rotate back into tech stocks.

The rally has gained traction after it broke above April’s peak at 14070. Momentum has pushed the index well above the rising trendline established in late May.

An RSI divergence suggests a deceleration in the impetus. While sentiment remains bullish, short-term bears may play mean reversion and push the price back to the trendline.

14490 is the closest support. Its breach could trigger profit-taking towards 14400. 14610 acts as a temporary resistance.
